Categories, under Posts in the Admin, shows all above. But ... on my site, CATEGORIES shows the category AND subcategories on the sidebar. Now, I'd let that go if they weren't lined up to the left.

I can't see how to drop or indent. I'm on the iPad now but can switch to Windows laptop; it's right next to me.
What's odd is every category IS under Post/Categories but on my sidebar, you only see one Category then three unrelated subs. I triple-checked the assigned categories to the posts, same with not choosing dropdown.
I'm wondering if the theme limits the listings, and if so, can that be easily changed? I can't fathom why a free theme would do that -- unless they want you to upgrade and pay. Yet, a coder can change that line of coding on a free theme, I'd think, unless the code was somehow hidden, calling a link to the code in the theme to make it work. That sounds pretty comprehensive for a free theme.
My mind is racing, thinking of all sorts of strange things, when it's probably a simple fix.

Have you tried to use a widget to create the menus?.
